Most businesses focus on improving their cash flow. After all, cash flow is what keeps a business afloat.One way to improve your cash flow is to reduce DSO, or Days Sales Outstanding. This is a calculation of how quickly, or slowly, a company collects on their accounts receivable. By reducing your DSO, you will effectively improve your cash flow position.

Here are 5 great ways to reduce DSO and get more cash into your pockets.

5 Tips to Reduce DSO

1) Work on timely and accurate billing

Obviously, the longer it takes for the customer to receive their invoice, the longer it will take for you to get paid.Invoices should be sent out immediately upon receipt of goods, or services rendered, and payment terms should be clearly noted. Be certain to verify the correct billing address to avoid an invoice being lost in the shuffle. There are many companies that now accept electronic invoicing take advantage of this option if possible to remove mail time from the equation altogether.

2) Offer payment incentives

Offering discounted terms incentivizes quicker payments.You could offer a discount for paying within 10 days when your normal terms are net 30. Speeding up your cash-flow, allowing for the purchase of additional materials, services and savings on loan fees can greatly off-set the nominal discount provided. The amount of discount and time frame is obviously up to you. Choose what makes the most sense for your business.

3) Make sure terms are clear

In some cases, part of the problem for slow payment is due to confusion with your payment terms. Be sure that they are clearly and simply stated.Every business that invoices should have agreed upon payment terms. These should be stated up front and listed on every invoice. When you determine this number, compare it to their profitability. Is it worth it?

Anyone who has been in the credit industry knows that no matter how much research you do or how strong your accounts receivable management skills are, inevitably, you will have trouble collecting on some receivables. Receivable management services and collection agencies specialize in dealing with these difficult accounts, but how do you know when it is time to turn to one? In most cases, they are a last resort; a final effort to collect on an bill. There are numerous debt recovery strategies you can (and should) attempt before turning over the account. Most require minimal effort and many times will get you paid. Below are five strategies increading in severity from 1 to 5.

5 Debt Recovery Strategies Before You Turn to Receivables Management Services

It should be noted that if you are consistently turning to collections, you might not be using the best business credit tools (or may not be looking for the right bad debt warning signs.)

1) Call and leave voicemail... tactfully

Be proactive. Call customers as soon as payments are overdue. Just remember that if you start the conversation by shouting, you do not leave yourself any room to get louder. Start with a professional and polite tone. This will prevent you from angering your customer, which is the last thing you want. Angry customers are exponentially harder to collect from. It also allows you to escalate in urgency if they do not pay. Some key points to keep in mind:

  • First calls should be polite reminders; assume that a mere oversight led to the missed deadline. Do not include overly negative information in voicemails. Why? First, you do not know who will listen to them, and second, negative voicemails can come off as harassment.

  • Call daily or as you see fit, but leave only one voicemail per day.

    2) Send a past due invoice

    Mailing a physical statement makes the situation more of a reality for many customers.

    With your invoice, notify the customer that your company reports all past due balances to a business credit bureau. Not only is it best to be transparent about your business credit reporting procedures, but mentioning the credit bureau often significantly speeds up payment. Why? Imagine you are having trouble paying your bills and have 2 past due invoices. You know that one company is making your debt public information (on your business credit report) and the other is not.

    Which would you pay first?

    3) Post an alert on their business credit report

    When it appears that the customer knows about the situation, and that the debt is consciously going unpaid, your next step is to post an alert on the business credit report of your customer. This will do several things:

  • Heighten urgency

  • Make it harder for them to secure new creditors

  • Demonstrate that you will take all necessary steps to collect the debt

    Posting an alert on their report can be considered a more serious version of step #2 above. The same logic of making their debt public applies, just to a greater degree.

    4) Send a formal letter

    Here you should clearly outline what your next actions will be. Two common next steps to include in your letter are that you plan to turn the account over to a collections agency and/or discontinue service (if applicable).

    You have two choices in sending the letter.

    1. Send the letter yourself

    2. Hire a third party, such as a collection agency, to send the letter for you

    Whichever you choose, a formal letter, with the threat of a receivable management service company or collection agency shows the customer you would not stop until you receive payment.

    5) Discontinue services

    If you have not already, you should stop shipments and cancel current or future services.

    Final Step: Turn the account over to a company specializing in receivable management services

    When the customer has proven an unwillingness to pay and you cannot expect the business relationship to continue, a collection agency should handle the remaining attempts to collect the debt.

    Your business has more pressing concerns to take care of in-house, and outside receivable management services can more efficiently deliver at least partial payment.

    Proper credit due diligence will weed out most bad customers. In the unfortunate situation that a customer is not paying, these debt recovery tactics serve to nudge the customer toward payment, and can greatly increase your chances of collecting on a debt.

In a nutshell it is how quickly (or slowly) your company is collecting on their accounts receivable.Because of this, it is a great gauge of how well your credit department is performing. It helps track your AR collection performance month over month and provides strong evidence to prove to management you are doing well.In this post we will give you a quick overview of what days sales outstanding is and how to calculate your DSO.

    What is Days Sales Outstanding

    Your DSO is the average number of days it takes to collect on your accounts receivable after you have made a sale (or over a given period of time)A DSO calculation will show you both the:

  • Average time to collect on your receivables

  • Age of your receivables
  • A low DSO means that you are collecting close to your terms, whereas a high DSO means you are collecting slowly on your receivables.Lowering DSO will lower the amount of money you have sitting in receivables, thus increasing your cash reserves. In the competitive business environment of today, having liquid assets, like cash, and having a healthy cash flow are vital for success.

    Calculating Days Sales OutstandingThere are multiple ways to calculate Days Sales Outstanding, here I will show you the one most commonly used.

    Terminology:

    Accounts Receivable: The receivables that you are looking to analyze. This could be your entire portfolio or just a section of it.Total Credit Sales: The total amount of credit sales you have made. Exclude cash sales from this figure.Total Days Sales: Here you need to define the period of time you want to analyze. This could be a year (365), a month (30) or really any amount of time you want. Just make sure that the figures you use for accounts receivable and total credit sales are from this same time period.

    For Example:

    Chuck wants to know how quickly his company was collecting on their AR over the past 6 months (182 days). Over this period of time, his company had the following figures:

    Accounts Receivable: $10,000,000

    Total Credit Sales: $55,000,000

    Here is the DSO calculation:

    In our example, Chuck found that his Days Sales Outstanding over the past 6 months were 33.09 days.

    What is a Good Days Sales Outstanding

    This really depends on your company, your stated terms and your industry. A DSO less than 30 days is expected if you enforce 15 day terms. For some a DSO higher than 40 days is unacceptable. Conversely, in some industries, a DSO of 40 days would be impossible.If you find that the your calculated DSO is higher than you want it to be, you should be sure that you are using the best tools to manage your business credit.
